This is exactly why nearly every company has fraternization policies which prohibit personal relationships between a boss and a subordinate. Both of them have violated company policy and you both are likely to get be fired once this comes to light (more so the manager as it shows extremely poor judgement). Best solution would be for the manager to resign now and look for another job. If he is not there, he will not be in the middle of the quandry.

She may try to report/sue after he leaves, but at least that way it shows he had enough good sense to remove himself from the situation before it explodes. If her entire motivation is to sleep her way to the top, she will just move on to the next target that moves into his old job.

Yes, she could sue and claim that her boss, a person in authority over her used his position of authority to influence her decision to enter into a consensual sexual relationship and in the back of her own mind, she only did it because she was afraid he would fire her if she said no. However, as she is now attempting to use this to get an undeserved raise by threatning to report it could be considered extortion, which would be creating a hostile work environment.
